When Should I Refinance?

There's no fixed timeline. The test comes down to one thing.

Refinancing has closing costs of its own. It takes time for your monthly savings to repay them. If you'll be in the home longer than that, you come out ahead. That period gets shorter as your loan balance grows and as the rate difference widens. If you expect to sell within a few years, even attractive terms may run out before you've recovered the cost.

And here's the misconception worth clearing up. Rates don't have to fall below what you have now.

Refinances come in two broad types. A rate-and-term refinance changes your rate or your remaining term while leaving the loan amount essentially unchanged. A cash-out refinance draws some of your accumulated equity as cash, which increases the loan amount. The two carry different requirements and different pricing.

Plenty of refinances have nothing to do with falling rates. Shortening to a 15-year term to cut total interest. Dropping PMI once your home value has risen. Moving from an adjustable rate to a fixed one to stabilize your payment. PMI in particular becomes removable as your loan-to-value ratio falls — through principal paydown, appreciation, or both — and a surprising number of homeowners keep paying it well after they qualify to stop.

The most common reason is simply a lower monthly payment. But there's more than one way to get there. You can lower the rate, extend the remaining term, or clear PMI. Extending the term lightens the monthly figure while increasing total interest paid. Which route works best depends on how much longer you'll be in the home. And for many buyers, stretching into a 15-year payment today is worse than taking 30 years with breathing room and revisiting a refinance later.
